  • The fundamental theorem of asset pricing states that in frictionless markets, asset prices that admit no arbitrage opportunity are the expected value of the returns with respect to the normalized state prices. Thus, the no arbitrage condition ensures the existence of the linear pricing rule or the law of one price. The put-call parity of European options is a simple application of the linear pricing rule. The presence of redundant assets such as options and futures contracts is a rule rather than an exception. If no arbitrage gain is available, their prices follow the law of one price in a frictionless market. The law of one price may fail in the presence of portfolio constraints.
Previous researches have shown that portfolio constraints are responsible for mispricing, which leads to sublinear pricing. One difficulty with sublinear pricing is that the exact price of redundant assets cannot be known unless both the state prices and the shadow prices of market frictions are observable. Thus, it is difficult to apply the sublinear pricing relationship to pricing the redundant assets in a precise manner.
The purpose of this paper is to establish an arbitrage pricing framework under portfolio constraints by taking advantage of zero-income portfolios. Zero-income portfolios are those which generate zero income in all the future contingencies. They often cause complications in searching for an appropriate form of arbitrage with market frictions because of their dual involvement in asset pricing and risk sharing. Asset market frictions are represented by convex constraint sets of portfolios, which may depend on asset prices. This framework is general enough to encompass an interesting class of market frictions such as short-selling restrictions, margin and collateral requirements, and credit limits.
We show that arbitrage pricing rules can be linear under heterogeneous portfolio constraints to the extent that the set of free zero-income portfolios is large. This result is formalized into limited linear pricing, which amounts to a generalization of linear pricing with frictionless markets. The limited linear pricing rule allows us to analyze the risk-sharing role of zero-income portfolios in isolation from their pricing role for redundant assets. We propose `projective arbitrage' which can be considered an extension of the ordinary notion of arbitrage to frictional markets. No projective arbitrage conditionis not only necessary for the existence of equilibrium but also sufficient for individual optimization. In contrast, the arbitrage notions of much of the literature do not fulfill these requirements.
