This paper measures the extent to which persistence in expected returns moves asset prices. Using monthly data on the Korean and Japanese capital markets over the period 1975-2000, we estimate that a typical 1% increase in the expected return of Korea and Japan lead to a typical 3% or 5% variation on stock prices, repectively. VAR models of the kind developed by Campbell and Shiller(1988) and Campbell(1991) are used to analyze the Korean and Japanese stock markets. Change in excess stock returns are decomposed into changes in expectations of future dividend growth rates, inflation rates, real interest rates, and future excess stock returns. Some parts of the results of variance decompositions for the Korean and Japanese stock markets are quite similar to the US results reported by Campbell(1991). Changes in excess stock returns are dirven largely by news about future stock dividend growth rates and future excess stock returns, respectively. Real interest rates have little impact on stock returns. But other parts stand in sharp contrast to the results of the Campbell(1991) and Campbell and Ammer(1993) for the US. The most important differences are that news about future inflation lead to a large variation in expected future stock returns(especially in Korea) and that covariance between dividend growths and future excess stock returns leads to an large variation in stock prices and that news about future returns has a positive correlation with news about future cash flows in Korea.
